It's a digital alternative to VGA (the older stlye 15 pin d type connector).
Basically, if it is an LCD monitor, you should use the DVI port if you can. If your PC has DVI out, then all the better.
The theory goes like this. VGA is an analogue signal, DVI is digital, every time you convert from analog to digital you lose some signal resolution.
Example.
Graphics card (digital) to VGA graphics card output ( analog) to VGA monitor input (analog) to LCD monitor screen (digital) - That's 2 unneccesary conversions
If you use DVI to DVI it goes:
Graphics card (digital) to DVI output (digital) to DVI monito input (digital) to LCD screen (digital) - No conversaion, no loss of signal.
In reality, you will probably notice a slightly sharper and more vibrant picture under DVI.

No you don't have to - What you have will work perfectly well through an adapter into the DVI port, or into the VGA port of the monitor.
Think of it as adding an induction kit - what you have works fine, but for another 10BHP you could spend £130 or so
